What's the right way to dispose of an American flag?

It's bleached out from sun and frayed from weather. It's not bringing anyone any honor. Now it's sitting on a shelf in the garage because it's disrespectful to hang the way it looks, yet I'm not sure how to dispose of it. Is there really a proper and improper way to do this?
